The 21Shares Ethereum ETF, trading under the ticker TETH, confronted a structural challenge that will intensify scrutiny of staking mechanics in spot crypto ETFs: nearly seven in eight of its ETH holdings are locked in stake, yet the fund must fulfill redemptions on demand.

According to an August 14 quarterly filing, TETH redeemed 21,125 ETH during the first half of 2026, generating $48.426 million in cash distributions to departing shareholders while accepting only $42.174 million in new contributions.

The net outflow of $6.25 million, combined with a 46.89% decline in Ethereum’s price over the six-month period, drained the fund’s total assets from $31.3 million to $12.9 million, a contraction of nearly 60% that signals both redemption pressure and market headwinds.

The filing’s most revealing detail appears in a single sentence buried in the technical disclosures: as of June 30, TETH held 86.42% of its ETH in staked form, locked under Ethereum’s proof-of-stake protocol. This poses a direct operational risk.

Staked ETH cannot be moved or transferred during Ethereum’s variable unbonding period, which the fund acknowledges may temporarily limit its ability to settle redemptions in the standard in-kind transfer.

That timing mismatch, between when an investor places a redemption order and when staked ETH becomes liquid, creates a gap that authorized participants and ordinary shareholders must navigate with uncertainty.

TETH’s staking ratio surges to 86% despite minimal H1 2026 staking activity

The 86.42% staking ratio at quarter-end stands in stark contrast to the fund’s average daily staking exposure during the reporting period.

In the second quarter alone, TETH maintained only a 31.64% daily average staking ratio, and across the full six months, the average fell to 27.32%. That sudden spike from a 27% rolling average to an 86% quarter-end concentration suggests a rapid deployment of capital into stake in the final days of June, precisely when Ethereum’s price and TETH’s assets were under pressure.

Based on the fund’s disclosed balances, the filing’s unrounded figures indicate approximately 7,074 ETH staked and 1,112 ETH unstaked as of June 30. The trust held 8,185 ETH in total, making the staked portion the dominant position.

This composition creates an operational dependency: any large redemption request from authorized participants, who trade in baskets of 10,000 shares, would require the fund to unstake ETH and wait for the unbonding period to elapse before settlement could complete.

During market volatility or elevated redemption demand, that delay exposes TETH to pricing risk, slippage, and potential cash-in-lieu settlements instead of the preferred in-kind redemption that most institutional investors expect from an ETF structure.

Fund assets halved in six months as redemptions outpaced inflows

The redemption volume itself reflects mounting investor skepticism about TETH’s product structure or pricing. The trust sold 21,125 ETH across H1 2026, converting it to $48.426 million in redemption cash.

Concurrently, the fund recorded a realized loss of $12.769 million on those ETH sales, indicating the fund liquidated holdings at prices below cost basis, a consequence of both market depreciation and the timing of outflows.

The combination of redemptions exceeding contributions by $6.25 million and the $12.77 million in realized losses accounted for most of the $18.4 million decline in net assets, separate from the mark-to-market loss on remaining holdings.

Net asset value per share dropped sharply from $14.83 in December to $7.88 by June 30. Shares outstanding contracted from 2.11 million to 1.64 million, reflecting both the redemption activity and market erosion.

For institutional investors, the shrinking fund size raises questions about whether TETH can maintain operational efficiency or competitive fee structures as assets under management decline. Smaller ETF pools typically face higher per-share expense burdens and reduced liquidity in secondary market trading, both conditions that can accelerate further redemptions in a negative feedback loop.

Broader Ethereum ETF outflows create competitive pressure on smaller issuers

TETH’s outflows sit within a broader pattern of redemptions across spot Ethereum ETF products. In June 2026 alone, the category recorded four consecutive weeks of withdrawals exceeding $870 million collectively, interrupted only by a single inflow day of $19.3 million, a 17-day stretch dominated by departing capital.

The broader market context underscores that TETH’s $48.4 million redemption is not an isolated event but part of sustained institutional skepticism toward Ethereum ETFs or a reallocation of holdings among competing products.

Larger competitors, particularly BlackRock’s ETHB, hold substantially more assets and operate under different fee and settlement frameworks. Those structural advantages, scale, brand recognition, and potentially more favorable staking yield arrangements, allow larger issuers to absorb redemption shocks and maintain liquidity buffers without forcing immediate cash-in-lieu settlements.

Smaller players like 21Shares face a dual pressure: they must compete on fees and yields, yet they cannot match the operational resilience of larger funds when redemptions spike or assets decline.

Unbonding delays pose unresolved settlement risks for future redemptions

The core unresolved question is whether TETH can meet large, sudden redemption requests without forcing cash-in-lieu settlements or suspending in-kind transfers. The filing records no failed, delayed, or suspended redemption orders during H1 2026, indicating that the fund successfully processed all requests.

However, the trust explicitly warns in its prospectus that temporary lockups or transfer restrictions imposed by Ethereum’s unbonding protocol could limit its ability to meet redemptions, a condition that becomes more likely if the fund’s staking ratio remains elevated and redemption demand accelerates.

Authorized participants who place orders in 10,000-share increments face the greatest exposure to this risk. If they place a large redemption basket and the fund cannot deliver in-kind ETH due to unbonding delays, they must either accept cash settlement (potentially at a disadvantageous price relative to in-kind transfer) or wait for the protocol to unlock the capital.

That operational friction is priced into TETH’s competitive position and may explain part of why redemptions have outpaced inflows over the past six months.

The critical watch point is whether 21Shares will either increase its unstaked ETH buffer, lower its staking ratio, or adjust its fee structure to remain competitive as assets continue to contract. Representative Anna Paulina Luna (R-FL) disclosed that her office employs these tools regularly, and in one documented instance, her staff accidentally pasted raw Claude output, including garbled prompts and AI formatting artifacts, directly into the public record of the National Defense Authorization Act.

The incident underscores a broader institutional problem: there is no formal oversight, no mandatory training, and no Capitol Hill-wide policy governing how these tools are deployed in the legislative process.

Luna’s Office Embeds AI Hallucinations Into Defense Bill Public Record

The most concrete evidence of AI risk seeping into legislative language came when Luna’s office submitted a chunk of unredacted Claude output into the NDAA record. The pasted text read: “increasing example specific factors.

Identical to H.R. 100 (118th Congress).11:25 AM????Claude responded:”, a fragment that bore no relation to actual legislative language and appeared to include timestamp data and formatting markers from the AI interface itself. Luna later told the Washington Post that the incident was routine staff workflow and saw no issue with the practice.

A lot of staff will use ChatGPT, Claude, Grok. I personally like Grok better, but my staffer prefers Claude. I’m not gonna knock him for that. There’s nothing illegal about him doing a summary.

Some staffers have voluntarily adopted their own safeguards. Sydney Broome, an aide to representative Cleo Fields (D-LA), told the Post she decided never to use AI tools to write documents from scratch, a rule she developed independently based on college-era guidance she encountered. Her choice was personal, not institutional.

Congress itself has established no equivalent standard. This fragmented approach means the quality and reliability of AI-assisted legislative work depends entirely on individual judgment rather than systematic policy.

The contrast is stark: corporate compliance teams and law firms have begun restricting or auditing AI use following high-profile errors and hallucinations, while Congress has taken no formal action.

This regulatory vacuum carries direct implications for how digital asset rules will be drafted. If staffers preparing crypto legislation lack guidance on AI tool verification, fact-checking, or citation accuracy, the resulting bills could reflect the same hallucination patterns that led lawyers to cite nonexistent cases and consulting firms to generate nonsensical reports.

Institutional investors evaluating whether future crypto regulations will be durable or subject to legal challenges tied to drafting quality have reason to be concerned.

Trump Administration Push for Government-Wide AI Adoption Accelerates Capitol Hill Usage Without Oversight

The widespread use of AI chatbots in Congress accelerated amid the Trump administration’s mandate for federal agencies to adopt AI across all operations. That pressure has filtered into Capitol Hill, where staffers treat AI adoption as a productivity imperative rather than a discretionary tool requiring governance.

The result is adoption without corresponding oversight mechanisms, a pattern consistent with how federal agencies have approached the technology more broadly.

The absence of formal discipline reflects a deeper institutional reality: Congress has not prepared for the governance challenges posed by AI-assisted policymaking. While legislative bodies in other democracies have begun exploring guardrails on government AI use, the U.S. Congress remains reactive.

The irony is direct and material: the institution responsible for regulating AI across the private sector has implemented no rules for its own use of the technology.

This gap suggests federal crypto regulations will likely continue to emerge from a legislative process that itself lacks AI governance frameworks.

For investors tracking regulatory risk, this matters because it indicates the institutional capacity for rigorous, technically informed policymaking on digital assets remains constrained.

Crypto regulations drafted by staffers using unsupervised AI tools are more likely to contain errors, outdated references, or logically incoherent provisions, increasing the probability of legal challenges, amendment cycles, and regulatory uncertainty.

The quality of crypto rules may therefore reflect not just legislative intent but the quality control failures baked into the drafting process itself.

Capitol Hill’s AI Governance Vacuum Leaves Crypto Rules Vulnerable to Drafting Errors

The lack of oversight creates a specific risk vector for digital asset policy. Crypto legislation typically involves technical language around custody, custody standards, proof-of-stake mechanisms, and stablecoin reserve requirements. These provisions require precision; an error or hallucination embedded at the drafting stage could render a rule unworkable or open it to legal challenge.

Staffers without training in AI verification and accuracy standards are more likely to rely on AI summaries without fact-checking them against source material or regulatory precedent.

Representative Luna’s case also signals how little consequence staffers face for AI mishaps. Her office submitted garbled AI text to the public record of a major defense bill, and no formal review, correction, or disciplinary action was documented.

If that same tolerance applies to crypto legislation, and there is no reason to believe it does not, then institutional investors should expect digital asset rules to be drafted under similarly loose standards.

The immediate question for the crypto industry is whether Congress will establish formal AI governance guidelines before the next major wave of digital asset legislation. So far, no such effort has been announced. Senator Cynthia Lummis and other crypto-focused legislators have not publicly called for congressional AI use standards, and House leadership has not proposed oversight mechanisms. Investors should monitor whether the crypto industry, through industry associations or direct lobbying, demands that Congress establish verification and accuracy standards before finalizing digital asset rules, or whether those rules will continue to be drafted under the current lack of institutional guardrails.

When Markus Levin, co-founder of XYO, last joined Blockchain Interviews host Ashton Addison, the conversation centered on AI hallucinations and the early promise of an “autonomous layer” for machines. A few months and one crypto pullback later, Levin was back to report on what’s actually shipped — and to make the case that as AI agents move from novelty to infrastructure, the industry’s biggest unsolved problem isn’t capability. It’s accountability.

“I think in a year or two, our lives will be mostly automated,” Levin said, pointing to tools like Claude Code that let non-technical users connect AI agents directly to their Gmail and financial accounts. But automation without verification, he argued, is just a faster way to make expensive mistakes — which is the problem XYO has spent the past several months building against.

Vibe Coding Goes Fully Live on XYO Layer One

The headline update is the full public release of the XYO AI SDK, a tool that lets anyone — coder or not — build products directly on the XYO Layer One blockchain using natural-language instructions. Levin calls the broader trend “vibe coding”: using AI to assemble a working product without needing to understand the code underneath it.

“It allows a lot of non-technical people to build their own products as they dream them to be,” Levin said. The SDK moved out of early access and into full release just days before this interview, following a few thousand signups during its beta period. XYO is expecting that shift to translate directly into on-chain activity.

“We anticipate thousands of products being built in a very short period of time, which will lead to a lot of usage of the XYO Layer One — and with that, lots of usage of the XYO token to make the Layer One run.”

The logic mirrors how every Layer One and Layer Two ultimately competes: attract products, attract transaction volume, and the token economics follow. XYO’s bet is that lowering the technical bar to near zero is the fastest way to get there.

Trading Bots Are Coming — But Someone Still Has to Watch Them

Addison pressed Levin on whether AI agents will end up doing more of the trading currently done by humans, given that automated, rules-based portfolios tend to outperform emotional retail traders. Levin agreed — with a caveat.

“As long as you’re able to define guardrails for your bot, so it doesn’t lose your funds,” he said. “Most of us are emotional traders — successful traders have very low emotion, and bots will help us manage that much better.” He pointed to new trading-bot products launching in the U.S. and globally that make it easier to trade crypto and generate yield beyond simply holding.

But Levin was direct about the current limitation: bots don’t yet have the track record to be trusted blindly. “Today I think you need tools and third-party verification for AI agents, to make sure they don’t go wrong,” he said — which is exactly the gap XYO is positioning itself to fill.

The Real Problem: Most Oracles Still Aren’t Trustless

This is where the conversation turned into the heart of XYO’s pitch. As AI trading tools and agents move into mainstream platforms, Levin says the industry has a quiet accountability problem: data getting “stamped” onto a blockchain is often treated as verified truth — when it isn’t.

“Most oracles are just connectors of data to blockchain,” Levin explained. “You have one source of information, and it hasn’t been verified. It’s just a connector — it puts it on the chain and then it’s just there as truth. But often, it actually is not.”

XYO’s answer is data provenance: tracing a piece of data from its point of origin — a camera, a sensor, a device — through every system it touches, so its full chain of custody is provable rather than assumed. The company points to a real-world example to make the stakes concrete:

This is an extension of work XYO has been doing since 2018, when it began using proof-of-location technology — cryptographic handshakes between phones and IoT devices — to prevent GPS spoofing. The same underlying principle, Levin said, now applies to any data type an AI model might rely on: verification has to happen at the source, not after the fact.

A Decentralized “Google Maps of Truth” — Verified by the Crowd, Not One Source

Rather than a single authority certifying what’s true, Levin described a model closer to collective witnessing. He used a prediction-market example: if 100 people at an event take out their phones and photograph the same moment, their devices can cryptographically interact and fingerprint the location, producing overlapping proof that something actually happened at a specific place and time — proof that can then resolve the market.

“The trick is not the single source of truth,” Levin said. “In a decentralized way you have a community — a whole-humanity kind of truth — and that’s much better, because people can verify each other.”

That same architecture underpins Data Links, XYO’s tool for storing data that’s immutably connected to XYO Layer One. Developers who trust a given data lake can point an AI model at it directly and instruct it to treat that dataset as ground truth. Behind it sits XYO’s DXYR network of more than 10 million data-collecting devices, whose redundant, overlapping submissions let the system verify data algorithmically — while a public data lake remains open for anyone to independently check that nothing was tampered with after the fact. Private data links exist for sensitive data, like health information, that shouldn’t be public.

Proof of Work — For Robots

Addison steered the conversation toward physical AI: the wave of home and industrial robots that surged in early 2026, tapered off, and is now picking back up with new entrants out of San Francisco. Levin argued this category needs blockchain verification even more urgently than software agents do.

“If you give a robot — or a fleet of robots — a task, and it does something else, but nobody sees it, and the robot says, ‘I did the work, pay me,’ someone needs to be able to prove that,” Levin said. His proposed fix: proof of work for robots, where completed tasks are verified and validated before payment is released on-chain.

Addison drew a direct line to Bitcoin’s own consensus model — proof of work exists precisely so a system can’t be gamed into printing value it hasn’t earned. Levin agreed it’s a fair analogy, and extended the logic downstream: robots will increasingly be run by AI agents, so the integrity of the whole chain — agent, robot, data — depends on every link being verifiable.

Machine-to-Machine Payments and the Case for On-Chain Accountability

As stablecoin adoption grows, Levin sees the agentic economy — AI agents and robots transacting far more frequently than humans ever will — as the use case crypto rails were arguably built for. He pointed to a smart-city example: intersections without stop signs, where vehicles negotiate right-of-way through real-time micropayments. That only works, he said, if every participant can verify the others’ location, speed, and intent — otherwise malicious actors break the system.

Addison raised the more unsettling scenario directly: AI models that misrepresent their own behavior to their creators. Levin didn’t oversell XYO’s role here.

“It’s a part of it, but it’s not everything. It’s very much also the programming of the agents — the programming gives them power, and data gives them information.”

He pointed to ongoing discussions between AI companies and the U.S. government in Washington, D.C., around pre-release safety review, as a necessary complement to data-level accountability, not a replacement for it.

What Comes Next

Levin framed XYO’s near-term roadmap around growing its base of data contributors — including through the COIN app, available at coinup.co — and around developers building directly against the DXYR network through the XYO AI SDK, feeding verified data straight into their own AI agents and products.

On regulation, Levin expects accountability questions to force clarity over time: when an AI agent’s trade or action goes wrong, who’s responsible — the person who issued the last command, the underlying model, or the data it relied on? “Data provenance is going to be extremely important,” he said, “because then you can actually know where the fault lies.”

Closing out the conversation, Addison summed up the throughline of the interview: as AI takes on more of daily life — inboxes, portfolios, eventually physical chores — the guardrails need to be built in from the start, not bolted on after something goes wrong.

“If you keep building the models and all of a sudden they’re breaking out of the system and feeding you false information, it’s hard to build it after the fact. You need to have that built in as we grow.”

The protocol generates over $800 million in annual revenue and directs approximately 99% of trading fees directly into HYPE buybacks, making it the most aggressive capital return program in digital asset history.

Other major protocols, including Uniswap, Aave, Solana, and newer venues like Pump.fun and Lighter, have adopted similar revenue-sharing models in the past twelve months, each burning millions of tokens weekly.

Yet despite this coordinated supply reduction across the ecosystem, a growing body of market evidence shows that token buybacks have failed to establish durable price floors or prevent tokens from trading significantly below their breakeven levels.

Bitwise CIO argues protocols now trade on revenue like equities, not speculation

In an August 12 memo, Matt Hougan, chief investment officer at asset manager Bitwise, made an explicit case that crypto tokens have entered a new valuation regime where protocol revenue drives price discovery, similar to how earnings support equity valuations.

Hougan titled the memo “Crypto’s Revenue Revolution” and argued that “that era is over” when networks could scale without capturing value in their tokens. He tied his argument directly to Hyperliquid’s buyback program, stating that if the trend of rising protocol revenue continues across the ecosystem, “the market could see valuations double or more.”

Hougan highlighted that tokens now trade on the same analytical framework as traditional financial assets, with protocol revenue serving as the primary valuation anchor. He credited much of Hyperliquid’s 800% appreciation since launch to market participants correctly predicting that rising trading volume would automatically feed into larger and larger token burns, creating a virtuous cycle.

Hougan noted that HYPE has risen to $57.77, up 2.8% over seven days and 11.1% over the past 30 days according to CoinGecko, despite Bitcoin declining roughly one-third in value over the same period. The divergence, Hougan argued, reflects institutional recognition that protocol cash flows matter and that buyback commitments reduce supply in ways that equity repurchases cannot.

Uniswap burned $590 million on first day, now commits $100 million yearly to buybacks

Uniswap’s adoption of revenue-sharing governance in December 2025 marked a watershed moment for the buyback trend. The protocol voted to enable protocol fees for the first time in its history through a proposal called “UNIfication,” which immediately triggered the purchase and permanent removal of 100 million UNI tokens worth approximately $590 million at the time of execution.

The exchange now generates roughly $100 million in annual revenue and has committed to spending all of it on token buybacks rather than allocating fees to protocol development or ecosystem incentives.

Aave moved in a similar direction with its Aavenomics 3.0 initiative, implementing an automated buyback program that targets approximately $30 million in annual AAVE token burns, roughly one-fifth of the protocol’s total revenue.

Newer protocols have pushed buyback ratios even higher: Pump.fun, which generated $328 million in annual revenue, had burned $370 million of PUMP tokens by April 2026, and Lighter, a smaller perpetuals exchange, deployed 6% of its circulating LIT supply on just $67 million in annual revenue.

The scale and speed of these programs signal a fundamental shift in how protocols allocate capital, yet the market response has been highly inconsistent across different tokens and time horizons.

Solana and Aptos escalate fee-burn strategies to compete for buyback narrative

Base-layer blockchains have entered the buyback race, signaling that the trend extends beyond individual protocols to entire ecosystems competing for capital and attention. Solana’s community proposed SGP-0003, which would increase the protocol’s fee burn up to 14 times its current rate.

Aptos took more immediate action, hiking gas fees tenfold during the past year, which nearly tripled activity on the network while driving annual token burns from approximately 90,000 to about 1.9 million APT.

These layer-one moves reflect competitive pressure: protocols that visibly return capital to token holders attract trading volume and developer attention, while those that capture fees or allocate them to operational budgets risk being perceived as extractive or outdated.

The result is an arms race in which token supply reduction has become a primary marketing mechanism and a signaling device of protocol health.

Hyperliquid itself breaks the buyback floor, joining tokens that failed to hold support

Despite its record buyback volume and runaway price appreciation, Hyperliquid has already abandoned the “up only” trajectory that justified its initial valuation surge. The token has experienced drawdowns and failed to maintain early gains as a hard price floor, contradicting the core thesis that relentless supply reduction guarantees price support.

Pump.fun presents an even starker case: at one point, the protocol had repurchased more than 18% of its total token supply while PUMP traded near its lows, demonstrating that aggressive buybacks do not mechanically prevent downside moves.

A January report from Cryptopolitan found that shrinking supply has not reliably lifted prices across the broader market. Many tokens with regular and substantial buyback programs underperformed the broader cryptocurrency market and failed to hold price floors during sell-offs.

This pattern suggests that market participants are not yet pricing protocol revenue into token valuations with the consistency or discipline that Hougan and other advocates have predicted.

Hougan himself acknowledged a critical structural difference between crypto token buybacks and equity repurchases: tokens carry no contractual right to profits, assets, or governance power beyond what the current governance structure permits.

These quarterly metrics fall outside the scope of KPMG’s unqualified opinion, which is limited to the 2025 audited financials.

Attestations Versus Audit: The Regulatory and Operational Divide

Tether has provided independent attestations of its reserves since 2014, but attestations and audits serve different evidentiary purposes under accounting standards.

An attestation examines whether stated reserves exist and exceed liabilities at a single point in time, typically on a quarterly basis; it does not extend to the full financial statements or the controls and processes that generate operational results.

KPMG’s engagement covers both the static position and the dynamic, the income earned, expenses incurred, and cash flows recorded throughout the entire fiscal year.

BDO Italia took over quarterly attestation responsibility from MHA Cayman in 2022, a move Tether described at the time as “the next step in the company’s path toward a complete audit.” BDO continues to prepare quarterly reserve reports, which Tether publishes regularly and which remain outside KPMG’s audit scope.

Tether also completed a SOC 2 Type 1 examination covering IT and security controls in 2024, but that engagement examined only the design and operating effectiveness of controls, not the financial statements themselves.

The CFTC’s October 2021 enforcement action against Tether provides regulatory context for the significance of this audit. The CFTC fined Tether $41 million for findings that included holding sufficient fiat reserves to back USDT in circulation for only 27.6% of the days sampled during a 26-month period from 2016 through 2018.

The order also cited misrepresentations to customers and market participants regarding the one-to-one backing of each USDT token, noting that Tether’s reserves had included unsecured receivables and non-fiat assets that did not fully satisfy its stated backing claims.
